AI & Changing Work

AI’s revenue question is giving way to a margin question

AI is boosting the revenues of IT services companies, and it’s also quietly re-shaping their economics.

HCL Tech’s results came out yesterday. Similar broad trends as from the recent results of Accenture and TCS.

Key AI themes that indicate an industry in massive transition:

1. On the surface:
AI has moved decisively from PoCs to a clear revenue stream, in the range of 5-10% of top-line for top tier IT firms. It’s not the revenue-killer it was projected to be.

2. Underneath:
AI is also cannibalising revenues for legacy work as more of it gets automated and clients ask for incremental ‘AI Productivity givebacks’ for the same scope of work every time a contract comes up for renewal. Takeaway: AI is adding more work but at lesser price.

3. Fundamental shift:
Time and Material (T&M) model where IT firms charged their clients for bodies staffed and hours billed is increasingly giving way to fixed-price or outcome based pricing models. If managed well, this is the most logical construct for the industry to preserve (and increase) their margins.

#3 seems obvious but it’s not easy. It requires a massive change in mindset and capabilities. The risk moves from the client to the IT firms. Those who scope the work well, use AI effectively, and deliver with quality and discipline will win this game.

In summary:
Revenue impact of AI is settled. It’s positive, beyond doubt. Margin is the new battle ground.

In the coming quarters, we will likely see a divergence emerging in the margin trajectories of firms that are able to manage this transition well vs those who are still figuring it out.

Interesting times ahead.
